Simply stated, a call option is an option to buy a financial instrument at a given price on or before a specified date. This is an option, not an obligation. The obligation in a call option rests with the seller, not the buyer.

The upside for the seller is that the trader doing the buying pays the trader doing the selling a fee for the option. The fee is based on a percentage of the price at which the financial instrument is selling at the time the option contract is made. The fee is not refundable should the buyer decide not to exercise the stock option.

In the case of what is called an American call option contract, the buyer has the right to execute the option at any time during the contracted time period. European call option contract specify that the right to execute the option cannot happen at any time but the end of the contract.

To clarify what a call option is, let us take the case of a Trader 1, who wants speculate that the spot price for a barrel of oil, say eighty dollars, will go up by 5 percent or more over the next 60 days. Lucky for the would-be Buyer, Trader 2 owns a thousand barrels of oil and is afraid the price will drop over the same time period. Trader 2 agrees to sell Trader 1 a call option to buy 500 barrels within 60 days at the spot price plus 2 percent. The strike price for the call option is reached, therefore, when the spot price for oil reaches 2 percent more than it is at the time the option call contract is made.

Trader 1 and Trader 2 agree that the cost of the option will be 1 percent of the spot price, or eighty cents a barrel. If the cost of oil does not increase to the level of the strike price within the allotted 60 days, Trader 1 will lose the four hundred dollars, 500 times . 80, paid to Trader 2. On the other hand, if the spot price surpasses the strike price of 80.16, the Buyer is in the money and may simply wait for the price continue climbing before safely exercising their options and counting their profit.

This is the scenario that makes option calls a useful tool for both buyer and seller. The seller pockets the fee, plus the 2 percent profit between the spot price at the start of the contract and the spot plus 2 selling price they receive when the option is executed.

Call options are available on any financial entity that can be traded. Commodity futures and stocks are the most common, of course, but bonds and debt instruments with floating rates are also common subjects of call options.

Should the value of the stock drop, however, then the seller will be obligated to buy the assets for more than they are worth.

The seller is trying to make money with hopes that the buyer will not exercise the option before the expiry date set, so that they can keep the money that was placed for the put option to begin with. A buyer will usually do a put option when they think the stock value will fall, giving the buyer the advantage to sell stock at a higher price, even when the actual value has dropped, and if the option is exercised before the expiry date. If the option expires or the value of stock increases, then the buyer loses profit.

Premiums (required amount to purchase) for a put option are generally quoted in stocks, but are sold in lots of a minimum of 100 shares. Longer option expiry dates are often more expensive due to the fact that there is more risk involved with longer periods of time. The premiums can also be more if the strike price is worth more than the stock.

So, what exactly is a put option?
